Funds can inflate IRR by using subscription credit lines to delay capital calls, making early distributions that boost the time-weighted calculation, or by cherry-picking the measurement period. A fund reporting a 15% IRR may show a PME below 1.0x if capital was called during a market trough and returned during a bull market, meaning the S&P 500 would have outperformed on a dollar-weighted basis.
The Kaplan-Schoar PME methodology is the gold standard for comparing PE to the S&P 500 because it accounts for the actual timing of cash flows. It asks a simple question: if you had invested the same dollars in the S&P 500 at the same times the PE fund called capital, and sold at the same times it distributed proceeds, what would you have earned? A PME above 1.0x means PE won. Below 1.0x, the index beat it.

Multiple on Invested Capital (MOIC) is simpler: a 2.5x MOIC means you got $2.50 back for every dollar invested. The catch is that MOIC ignores time. A 2.5x return over five years (roughly 20% IRR) is very different from 2.5x over ten years (roughly 10% IRR). Most institutional-quality PE funds are structured as 3(c)(7) vehicles accessible only to qualified purchasers.

The Rise of Semi-Liquid PE Products: What FatFIRE Investors Need to Know
Blackstone's BREIT and BCRED, Apollo's ARIS, and similar interval fund structures have lowered minimum investments to $25,000-$50,000. They're being positioned aggressively to high-net-worth investors as a way to access private markets.
They are not the same product as institutional closed-end PE funds. The differences matter:
Liquidity terms. Interval funds offer quarterly redemption windows, typically capped at 2-5% of NAV per quarter. During periods of stress, gates close. BREIT restricted redemptions in late 2022 when withdrawal requests exceeded its monthly limit.

Yale has perpetual capital, no liquidity needs, and relationships with top-quartile managers built over decades. A FatFIRE investor at $7M typically has a 30-40 year spending horizon, real liquidity needs (lifestyle, taxes, opportunities), and access to mid-market or retail PE vehicles rather than the institutional funds driving endowment returns.
A more practical framework for $5-10M portfolios:
A 10-15% PE allocation on a $7M portfolio is $700K-$1.05M. Spread across 2-3 funds to avoid single-fund concentration, that means $250-500K per commitment, which limits access to institutional-quality closed-end funds and pushes toward feeder vehicles or interval funds. The liquidity math also matters: if $1M is locked up for 7-10 years, that capital cannot cover a tax bill, a real estate opportunity, or a business investment.
For investors at the lower end of this range, the public equity versus private equity differences in liquidity, access, and fee structure often favor maintaining a larger public equity allocation until the portfolio reaches a size where a $2M PE commitment is genuinely a rounding error.
At $20M+, the calculus shifts. A $2-3M allocation across two or three institutional-quality funds represents 10-15% of the portfolio, provides meaningful diversification, and doesn't create a liquidity crisis if a capital call arrives at an inconvenient time.
Tax Implications of Private Equity for High-Net-Worth Investors
Pre-tax return comparisons between PE and the S&P 500 systematically overstate PE's advantage for investors in high-tax states.
S&P 500 index funds are structurally tax-efficient: low portfolio turnover, qualified dividends taxed at preferential rates, and a step-up in basis at death that eliminates embedded gains entirely. The tax drag on a buy-and-hold S&P 500 position for a long-term investor is minimal.
PE fund K-1s are a different story. They generate:
- Ordinary income from management fee income allocated to LPs
- Depreciation recapture taxed at 25% on real estate or equipment-heavy portfolio companies
- State tax filing obligations in every state where portfolio companies operate (often 5-15 states per fund)
- Compliance costs of $5,000-$15,000+ annually per fund for a CPA to handle multi-state K-1 processing
Under IRC Section 1061, enacted as part of the Tax Cuts and Jobs Act, carried interest profits are taxed at long-term capital gains rates only if the underlying asset is held for more than three years. The illiquidity premium argument holds that investors deserve excess returns for accepting locked-up capital. The academic evidence suggests the premium exists but is smaller than commonly assumed, and it accrues primarily to top-quartile managers.
For an early retiree at 45 with a $10M portfolio and a 4% annual spending rate, the liquidity question is concrete. A $1M PE commitment locked up for 10 years represents 10% of the portfolio and roughly 2.5 years of spending. During that period, capital calls can arrive unpredictably, requiring liquid reserves to fund them. If the portfolio also holds real estate, a business interest, or other illiquid assets, the overall illiquidity stack can become problematic.
The worst 10-year S&P 500 returns provide useful context here. Even in the worst historical 10-year windows, a diversified public equity portfolio recovered. A failed PE fund has no equivalent recovery mechanism.
Top quartile private equity performance has historically justified the illiquidity premium. Median and below-median performance has not. The honest answer for most FatFIRE investors at the $5-15M range is that the illiquidity premium is worth accepting only if you have genuine access to top-quartile managers, a portfolio large enough to absorb a 10-15% illiquid allocation without liquidity stress, and a tax situation where PE's income character doesn't eliminate the gross return advantage.

If you've worked through the above and still want PE exposure, the evaluation process matters more than the asset class decision.
Demand PME data. Ask for the fund's PME referenced to the S&P 500 or Russell 3000 across all prior funds. If the GP won't provide it, walk away.
Understand the fee waterfall. Get the full LP agreement and have your attorney map the management fee, preferred return hurdle, catch-up provision, and carried interest calculation. The headline "2 and 20" often understates the effective fee load.
Check vintage year performance. Per Preqin's private equity industry statistics, fund performance varies significantly by vintage year. A manager with a strong 2012 fund may have raised too much capital by 2018, compressing returns. Look at the full track record, not the flagship fund.
Assess manager concentration. Top-quartile PE performance is persistent, per the Kaplan-Schoar NBER research. But persistence is measured across consecutive funds by the same team.
